Auction v. Allocation: Distributing Emission Allowances Under Carbon Cap-and-Trade Legislation

As Congress turns its attention to carbon cap-and-trade policy to address climate change, a critical question will be how emission allowances are distributed. The two main options are either to distribute allowances for free to incumbent polluters or to auction the allowances off.Free allocation is the principal method used in both the U.S. acid rain program under the Clean Air Act and the early phases of the European Union’s carbon cap-and-trade program. However, many economists and policymakers argue that auctioning provides a fairer and more effective means of distributing allowances. Recently, both the European Community and the regional carbon cap-and-trade program in the northeastern United States have rejected free allocation for the electric power sector in favor of full auctioning of allowances.
